I'm an edible favor person - what about music note shaped cookies?
You could also do Small musical instruments (harmonica?), burn CDs of kids songs?

For my niece and nephews birthday parties my SIL gets little mini figurines as the favors. My nephew's last party it was hot wheels, my niece's last party it was little Minnies and Mickeys (found at the dollar store). L loooves all the little figures!

egg shakers for the little ones
for the bags themselves, you could just buy plain white lunch bags at target and put the kids' name on them on a black contruction paper note.

BUBBLES! I have never met a kid that didnt love a bottle of bubbles
Play doh - single jars run about $1/each or you can buy a bag of the mini jars

I did cookies for 1st birthday. For 2nd, I did candy, bubbles, and curly q straw.

We did cookies for 1st birthday. For second there was a selection of themed stickers, bubbles, and small toys from the Dollar Store in the favor bags!

stickers, bubbles (my kids loooove those huge bubble wands but they are >$1), shakers/maracas, play-doh.
maybe look on oriental trading for other ideas or music related things?
