I grew up in NYC and have lived in smallish apartment rentals my whole life, and turned out fine. I shared a one bedroom with my parents for the first 3 years of my life, then we moved to a two bedroom. When my younger sister was born, her and I shared the master bedroom, and I lived there until I moved out and got married.
Now, my husband and I rent a 400 sq ft studio in Brooklyn, and are expecting our first any day now (due May 4!). I feel like we have plenty of space for the essentials here! We just learn to streamline our belongings and stick to baby essentials. It's totally doable! I'd be happy to share pics if you'd like.
(It does help that we have a patio to store our uppababy vista stroller on, plus a courtyard/playroom/gym, etc in our building. And we're in a elevator building)

What about just outside where you are now but not quite suburbs? NJ Transit goes right into Port Authority quickly and that would give you parking too.
